Oil surges on Saudi Arabia, Iran tensions

SINGAPORE (Reuters) - Oil prices surged during the start of 2016 trading as relations between top crude producers Saudi Arabia and Iran deteriorated, raising concerns about potential supply disruptions, though weak Asian manufacturing data kept a lid on bullish expectations.

 

Saudi Arabia, the world's biggest oil exporter, cut diplomatic ties with Iran on Sunday in response to the storming of its embassy in Tehran. The diplomatic row between the two major oil producers escalated following Riyadh's execution of a prominent Shi'ite cleric on Saturday.

Global oil benchmark Brent climbed more than a dollar to a high of $38.50 per barrel on Monday, before easing back to $38.18 at 0556 GMT, still up over 2 percent. U.S. crude's West Texas Intermediate (WTI) futures were up 77 cents, or 2.08 percent, at $37.81 a barrel.

 

The clash between the two Middle Eastern countries comes as Iran, which holds some of the largest proven reserves, hopes to ramp up oil exports following the expected removal of sanctions against it after reaching a deal on its alleged nuclear weapons development programme.

 

"With increased geopolitical tensions between Saudi Arabia and Iran, the market has put a premium on prices just when markets opened (in 2016)," brokerage Phillip Futures said.

Mainly Shi'ite Muslim Iran and Saudi Arabia's Sunni Muslim monarchy have clashed for years in the Middle East in political conflicts that have followed along sectarian lines.

 

Despite Monday's jump, oil prices are down by two-thirds since mid-2014 on oversupply as producers including the Organisation of the Petroleum Exporting Countries (OPEC), Russia and the United States pump between 0.5 million and 2 million barrels of oil every day in excess of demand.

 

"OPEC, Russia and the U.S. beat our initial supply expectations, adding to an existing inventory headwind. For 2016 we think of it as the market rebalancing year, but only from 2H (the second half of 2016)," Alliance Bernstein said.

Alliance Bernstein said it expected average Brent prices to fall from $53 per barrel last year to $50 in 2016 but to recover to $70 a barrel in 2017 and to rise to $80 per barrel in 2018.

 

"There is the potential for global demand growth to catch up to global supply growth by the end of 2016 and trigger the start of initial rebalancing," Morgan Stanley (N:MS) said.

 

Yet before that happens, the bank said prices could fall further regardless of producer margins being eroded by cheap oil.

"In an oversupplied market, there is no intrinsic value for crude oil... The floor is set by investor and consumer appetite to buy," it said.

 

Iran plans to raise output by half a million to 1 million barrels per day (bpd) post lifting of sanctions, although Iranian officials said they did not plan to flood the market with its crude if there was no demand for it.

Iran's oil exports have fallen to around 1 million bpd, down from a peak pre-sanctions peak of almost 3 million bpd in 2011.

In Russia oil output hit a post-Soviet high in 2015, averaging 10.73 million bpd.

 

On the demand side, concerns over Asia's slowing economies weighed as China's factory activity shrank for a 10th straight month in December as surveys across Asia showed industry struggling with slack demand.

APAC indices mostly rose overnight. It is becoming more and more unlikely that China will meet its government target of average consumer prices at about 3% in 2023. On the contrary, the risk of deflation is a growing concern. China's consumer price index (CPI) rose 0.2% year-on-year (YoY), accelerating from a 0.1% rise in April, but missing the estimate of a 0.3% increase. Food price inflation, a key driver of CPI, slowed to 1.0% year-on-year from 2.4% in the previous month. On a month-on-month (MoM) basis, food prices fell 0.7%. China's factory gate prices fell at the fastest pace in seven years. May PPI fell for an eighth consecutive month, down 4.6%. Macroeconomics The end of the week is very quiet in terms of macroeconomic data. Investors are already focussed on next week, with two big central bank meetings to come. First is the US rate decision on Wednesday. Markets are pricing in a pause from the Federal Reserve (Fed). Ahead of the Fed decision though, markets will get an update on US inflation. The consumer price index, due on Tuesday, is expected to fall to 4.7% YoY, following a 4.9% rise the previous month. The focus will be on core CPI, forecast to fall to 5.4% YoY, from 5.5% in April. Since the March headline CPI figure is below core CPI, the market fears the spread between the two indicators could be widening. On Thursday, the European Central Bank (ECB) is expected to raise its key interest rates by 25 basis points, and again in July before pausing for the rest of the year. This is according to a poll conducted by Reuters which indicated that economists believe inflation across the single currency economies remains sticky. After 375 basis points (bp) of hikes over the past year, economic activity across the region has slowed, with Europe's biggest economy - Germany - and the eurozone as a whole falling into a winter recession. EVs General Motors announced it will adopt Tesla's North American charging plug standard. GM electric vehicle (EV) buyers will now be able to use the Tesla Supercharger network. A similar agreement had earlier been made with Ford which means now that three of the top EV sellers in the North American market have agreed on a standard for charging hardware. It could turn out to be a major win for Tesla, which invested heavily to deploy its fast-charging stations across North America. This agreement will have significant commercial and public policy implications. The Biden administration wanted to impose a rival "combined charging system".     • A relatively quiet week is heading towards its end, after a positive session in Asia that followed the lead set by Europe and the US. A rise in jobless claims bolstered the view that the Fed would leave policy on pause at its next meeting. However, rate hikes this week in Australia and Canada have unnerved investors, and so caution could well prevail over the first half of next week.
