GBP Q1 2022 Fundamental Forecast: Additional Bank of England Rate Hikes are on The Way

GBP EUR Drops as Bank of England Holds Rates Steady - Pound Sterling  Forecast

The Bank of England (BoE) started the cycle of tightening monetary policy by hiking the UK Base Rate by 15 basis points to 0.25%, the first-rate hike in over three years, at the last Monetary Policy Committee (MPC) meeting of 2021. And additional rate hikes are already penciled in by economists for 2022 as UK inflation hits extreme levels last seen over 10-years ago.

The BoE hiked interest rates in December by 15 basis points to 0.25%, despite the ongoing surge in new Covid-19 cases. Many in the market had pushed back this rate hike until the next meeting in February 2022 on fears that the UK government may introduce harsh lockdown measures at a time when the UK economy is finally pulling out of the pandemic crisis of the last two years. The announcement of a new, virulent Covid-19 variant, Omicron in late November took the market by surprise and dampened any prevailing rate hike expectations. However, it seems like the BoE has chosen to look through these fears and have chosen to concentrate on official UK labour and inflation data instead.

UK headline inflation is now running at 5.1% on an annualized basis, the highest level since September 2011, according to the November Office for National Statistics report, as the cost of goods in the inflation basket surge.

The current level of UK inflation is more than double the Bank of England’s target rate of 2% and with higher inflation expected over the next few months, the BoE has been forced to act to get ahead of the situation.

The UK Labour market is also robust with the employment rate rising to 75.5%, while the unemployment rate has fallen to 4.2%. In another sign that inflation may become a longer-term problem, from August to October 2021, annual growth in average total pay including bonuses rose to 4.9%. The tight conditions seen in the UK labour market over the last few months was expected to loosen when the UK furlough scheme ended in September but this has not been the case and the jobs market remains very tight.

It is against this backdrop that the BoE decided to hike rates and with both inflation expected to remain high, and the labour market to remain tight, the UK central bank will have to hike rates again in the coming quarters. It is likely that the BoE will hike the base rate by 25 basis points at its February 2 meeting with further hikes possible in March or May and beyond. This backdrop will underpin Sterling against a range of currencies, especially the Euro and the Japanese Yen, as the interest rate differential between these low yielding currencies and Sterling widens. Sterling hit a multi-month low of 1.3160 against the US dollar recently and this is likely to be the low for some time with the US not expected to lift rates until mid-2022. With the Bank of England now firmly on a path of tightening monetary policy, Sterling-pairs have room to move higher over the next three months.

GBP RETALIATES AGAINST MAJOR COUNTERPARTS

The downward trajectory pertaining to the British Pound has recently developed against the greenback which currently holds firm at technical support and resistance levels which may persist into the new year.

With central banks now turning more hawkish, the British Pound may be supported against major currency pairs, pushing prices to key psychological levels of historical moves.

GBP/USD Rebounds Off Channel Support

After bouncing off of long-term support, GBP/USD has rebounded from the key psychological level of 0.750 which continues to provide support for the imminent move.

With fundamentals now supporting the bullish move, the rebound off the rising channel suggests that further bullish momentum may be at play if the Sterling can sustain its bullish move.

However, with regards to EUR/GBP, price action has fallen below trendline support with the moving average convergence/divergence (MACD) resting below the zero line. With fundamentals now being priced in, the next quarter may provide further bearish support for the imminent move.

Mixed performance in 2023 The ASX 200's disappointing performance in September follows a losing month in August (-1.42%), which has conspired to see the ASX 200 trading flat on the year (excluding dividends). The Australian bourse has returned a meager 3.5% in 2023 if dividends are included. A return that seems incomprehensible after the ASX 200 leaped from the starting blocks, adding a rapid-fire 6.22% in January on optimism around the China reopening and hopes that the headwinds of rising interest rates and inflation encountered in 2022 were in the rearview mirror: most of which we now know were unfounded. ASX 200 vs. global indices The reopening in China faded soon after, and still, three-quarters of the way through the year remains elusive. Interest rates, particularly at the long end of the curve, have raced higher both domestically and abroad. The interest-sensitive real estate and IT sectors have been the main casualties, currently down by -6.57% and -5.46% MTD respectively The healthcare sector, representing 10.06% of the index, has declined by -4.58% in September The materials sector, accounting for a substantial 23.8% weighting within the index, has fallen by -3.16% in September The financial sector, comprising 27.1% of the index, is down by -0.37% in September The energy sector, making up 6.3% of the index, has been the best-performing sector this month. However, despite the price of crude oil surging by over 13% in September, the ASX 200 energy sector is down by -0.17% MTD. The sideways price action in 2023 appears corrective and follows an impulsive five-wave rally (Elliott Wave) from the October 2022 double low at 6411 to the 7567 high of February this year. With the ASX 200 trading towards the bottom of its range, combined with the S&P 500 cash reaching our 4250/00 pullback target, we turn tactically bullish on the ASX 200, looking for a return to range (7440) highs and possibly year-to-date highs (7567). Stops on the bullish view would be if the ASX 200 were to see a sustained close below 6900, aware that should support at 6900 give way, the risks are for a test of 6750 before the 2022 lows at 6400.
